Universal Life Insurance: The Basics

6 min read

Universal life insurance is a permanent policy with flexible premiums and an adjustable death benefit, built around a cash value account. It sits between term, which expires, and whole life, which has fixed premiums and guaranteed level cash-value growth. That flexibility is genuine, but it is also the source of its most common failure: policies that lapse because the owner did not fund them enough.

How universal life works

You pay premiums into a policy account. Each month the insurer deducts the cost of insurance and expenses, and credits interest to the remaining cash value. As long as the cash value covers the charges, the policy stays in force. You can vary premiums and, at times, the death benefit.

Cash value grows by premium + interest − cost of insurance − expenses

The flexibility

  • Increase or decrease premiums within limits.
  • Adjust the death benefit with evidence of insurability.
  • Use cash value to pay premiums, if sufficient.
  • Choose guaranteed or current interest crediting, depending on the product.

The risk that dominates

The cost of insurance rises every year as you age. If you pay only the minimum, or your interest crediting underperforms, the rising charges can eat the cash value and the policy can demand much larger premiums - or lapse - decades later, exactly when replacing it would be expensive or impossible. This is the central difference from whole life, where premiums and growth are contractually fixed.

Guaranteed versus current assumptions

Illustrations often show attractive values based on current interest rates. The guarantee, based on the minimum crediting rate, can look very different. Ask for the guaranteed illustration and fund the policy at a level that works even under it.

Frequently asked questions

Is universal life better than whole life? It offers more flexibility and potential for higher credited interest, but more risk of underfunding. Whole life is more expensive and less flexible but more predictable.

Can my policy lapse even if I pay? If the rising cost of insurance and expenses exceed your premium and credited interest, yes - the cash value can be exhausted.
